FOCUS ISSUE FOR THE WEEK: The U.S. is on the brink of resolving its crisis over extending the federal debt limit. But it is still far from reducing its massive budget deficits and the sharp upward trend in debt. The Gang of Six, consisting of representatives from both parties, has been meeting for the past 14 months to agree on a plan before the August 2 deadline when the debt ceiling is reached. Such a plan will likely include agreements to raise the eligibility age on Medicare to 67 and slow cost of living increases on Social Security and Medicare benefits. Some loopholes in current tax rates (so-called tax expenditures) would be eliminated. The Bush tax cuts would be allowed to expire. It will take months to sort out all the details. The fear is that the three credit rating agencies, S&P, Moody’s and Fitch, might lower the triple-A rating even if a short term plan is agreed upon. Such a downgrading would likely raise long term rates 50 bp and negate the all the savings from cutting expenditures. This scenario is pushing the two sides to compromise. We expect a short term solution of cutting expenditures by $500 billion and getting a several month extension of the debt ceiling. It will take months to agree on a longer term solution.
MORTGAGE MARKET SUMMARY: Home loan demand bounced up 15.5% in the week ended July 15, reports the Mortgage Bankers Association , which confirmed it as the biggest gain in four months. Applications for purchase loans dipped 0.1% , but refinancing requests were up a robust 23.1% . MBA’s Michael Fratantoni cited “ongoing turmoil in the financial markets” for the higher volume, which he said returned interest rates to their lowest levels of the year. “Refinance applications have surged in response,” he explained. For the week the DJIA rose from 12,480 to 12,681 boosted by hopes of a deficit agreement. For the week there were 10 positive trends offset by 16 negative trends.
Obama backed a $3.7 trillion deficit-reduction plan from the “Gang of Six” after it gained fresh momentum from a bipartisan group in the Senate.
